Compensating factors

Definition

Compensating factors are strengths in a mortgage application that can offset a weakness, such as a debt-to-income ratio above a program's usual guideline. Common examples are substantial cash reserves, a large down payment, strong credit, minimal increase in housing payment, long job tenure and residual income above the requirement.

Underwriting is not a single pass-fail ratio. Agency automated underwriting systems weigh many risk factors together, and manual underwriting for programs such as FHA and VA explicitly allows certain documented compensating factors to support higher ratios.

Worked example. A borrower's back-end ratio is 48%, above a 43% benchmark. On its own, that might be a problem. But the borrower has twelve months of reserves after closing, a 760 credit score, 15% down and a new housing payment only slightly above current rent, which they have paid on time for years. Taken together, those strengths could support an approval under some programs, while the same 48% ratio with thin reserves and a 640 score might not.

Which factors count, and how much they count, depends on the program, the investor and the lender's overlays. Automated systems do not publish a recipe, and manual underwriting guidelines list specific factors with their own thresholds. Compensating factors cannot rescue every file, and some limits are firm. They are best treated as a reason to explore options rather than a promise.

Questions about Compensating factors

What counts as a compensating factor for a mortgage?

Common examples include significant cash reserves, a larger down payment, a strong credit history, little or no increase in housing payment, stable long-term employment and residual income above requirements. Each program defines what it accepts.

Can compensating factors get me approved with a high DTI?

They can help in some programs, but they do not guarantee anything. The program, the underwriting system and the lender's own rules decide whether a higher ratio is acceptable.
